### The Euler equation as a maximum entropy condition

In the discussion of the RCK model on these two posts I realized the Euler equation could be written as a maximum entropy condition. It's actually a fairly trivial application of the entropy maximizing version of the asset pricing equation:

$$p_{i} = \frac{\alpha_{i}}{\alpha_{j}} \frac{\partial U/\partial c_{j}}{\partial U/\partial c_{i}} p_{j}$$

To get to the typical macroeconomic Euler equation, define $\alpha_{i}/\alpha_{j} \equiv \beta$ and re-arrange:

$$\frac{\partial U}{\partial c_{i}} = \beta \; \frac{p_{j}}{p_{i}} \; \frac{\partial U}{\partial c_{j}}$$

The price at time $t_{j}$ divided by the price at time $t_{i}$ is just (one plus) the interest rate $R$ (for the time $t_{j} - t_{i}$), so:

$$\frac{\partial U}{\partial c_{i}} = \beta (1 + R) \; \frac{\partial U}{\partial c_{j}}$$

And we're done.

The Euler equation essentially says that [an agent] must be indifferent between consuming one more unit today on the one hand and saving that unit and consuming in the future on the other [if utility is maximized].
The intuition for the maximum entropy version is different. It does involve the assumption of a large number of consumption periods (otherwise the intertemporal budget constraint wouldn't be saturated), but that isn't terribly important. The entropy maximum is actually given by (Eq. 4 at the link, re-arranged and using $p_{j}/p_{i} = 1 + R$):

$$c_{j} = c_{i} (1 + R)$$

The form of the utility function $U$ allows us to transform it into the equation above, but this is the more fundamental version from the information equilibrium standpoint. This equation says that since you could be anywhere along the blue line between $c_{j}$ maximized and $c_{i}$ maximized on this graph:

the typical location for an economic agent is in the middle of that blue line [1]. Agents themselves might not be indifferent to their location on the blue line (or even the interior of the triangle), but a maximum entropy ensemble of agents is. Another way to put it is that the maximum entropy ensemble doesn't break the underlying symmetry of the system -- the interest rate does. If the interest rate was zero, all consumption periods would be the same and consumption would be equal. A finite interest rate transforms both the coordinate system and the location of maximum entropy point. You'd imagine deforming the n-dimensional simplex so that each axis was scaled by $(1 + r)$ where $r$ is the interest rate between $t_{i}$ and $t_{i + 1}$.

### The importance of transversality conditions (more on the Ramsey model)

There has been some fun and interesting discussion of the Ramsey-Cass-Koopmans [RCK] model on this post of mine. Sorry to those in the discussion that I haven't gotten back to the comments yet -- I've been taking my time to think about what's been brought up. I noted at the end of my post that:
Now there is some jiggery-pokery in the [RCK] model -- economists include "transversality conditions" that effectively eliminate all other possible paths [in the phase diagram].
This was not some throw-away line in the conclusion; it was the key point of the post. I think LAL's comment is a really useful way to understand how Nick Rowe and I ended up talking past each other:
I think you should pay more attention to the transversality conditions...there is a lot more economic content to them than you are realizing...
I completely agree that there is a lot of economic content! I think this is what Nick Rowe thought I kept missing when he metaphorically threw the eraser at me sitting in the back of the class ("What's the difference between pendulums and people? People have plans and expectations about the future, that affect their current actions."). However, my main point was that the transversality conditions (enforcing those plans and expectations about the future) are practically all of the economic content of the RCK model -- the RCK equations are somewhat superfluous.

This system of differential equations has a "saddle path" solution that runs from from a pair of initial conditions for capital and consumption to the equilibrium point. In the next graph I show the saddle path (black), the (approximate) equilibrium (black point) along with 2000 paths randomly distributed within 1% of the initial conditions that lead to the saddle path:

As you can see, most of these paths diverge from the saddle path -- and that's just for being 1% off. So given measurement error and random events, you are unlikely to find yourself exactly on the saddle path.

One of the main purposes of the transversality conditions is to say nearly all of those 2000 paths don't make economic sense. I borrowed this particular description of the argument/intuition from these lecture notes [pdf], but in general this is what Nick was getting at:
Imagine a path along which consumption is falling and k is therefore growing very large. Along such a path the product u'(c) k would grow rapidly, probably causing the limit [to violate the transversality conditions]. Such a path could not be optimal, however, because the economy is accumulating excessive hoards of capital, the output of which never gets consumed because it is reinvested instead. It would pay for the economic planner to slightly and permanently increase consumption, an option that is perfectly feasible given the rapid growth in k.
What this means in the context of the RCK model is that if the economy finds itself on one of those 2000 paths that aren't the saddle path, the economic agents realize a better deal can be had by reducing capital (or reducing consumption) in order to bring the economy back to the optimal saddle path. The result of that (exaggerated for clarity) is a set of path segments of the RCK model (blue) along with corrections (orange dashed) intended to bring the economy back to the saddle path (black line):

You can think of the blue segments as the times when the economy is obeying the RCK model and the orange loops as the times when the economics enforcing the transversality conditions is driving the economy. And this is where we come to my point: most paths would consist of mostly those loops since nearly all paths in the neighborhood of the saddle path diverge from the equilibrium point.

That is to say the typical path would be incredibly jagged [1]. Most of the time it would not be following the RCK saddle path -- or even obeying the RCK model equations, but instead would be on some correction jog taking the economy back to the saddle solution because of the transversaility conditions [2]. A typical path would look like this:

It would be entirely orange corrections (due to transversality conditions), rather than blue RCK solution paths. An ensemble (or path integral) of such paths would average (integrate) to the RCK saddle solution (which I mentioned in my reply to Nick Rowe). But an ensemble would also do that without the transversality conditions. If we just average all the 2000 paths [3] in the graph at the top of this post, we get the result we want (the saddle path, approximately) without assuming the transversality conditions or the economics they entail:

That means the necessary transversality conditions that end up representing most of the economics of the RCK model if understood in the neoclassical sense (i.e. why only 1 of those 2000 paths turns out to be valid) are actually unnecessary. The RCK model equations (at the top of the post) should be understood as establishing all possible ways to consistently divvy up capital and consumption over time. The transversality conditions say that only one of those ways is valid by fiat. An ensemble approach says that all ways are valid, but observations should be consistent with the most likely path.

Update 6/30/2015

If I understand Nick Rowe's comment below ("If rational, [Robinson Crusoe] would jump [to the Saddle path] immediately, and stay on it forever.") the picture looks more like this:

I agree that is the rational (model-consistent) expectations view, but in that view the transversality conditions do next to nothing. They apply once when Robinson Crusoe is first stranded and calculates how much rum he has. After that, Crusoe lives a 'feet up, mind in neutral' beach bum life -- not having to worry about having drunk too much of the rum or too little. He's no longer an optimizing agent, but passively obeying the differential equations at the top of this post.

There are also the questions of a) how do you know what the saddle path is? and b) how do you determine if you're on it? Robinson Crusoe has to spend a finite amount of time figuring out the path and his location relative to it to a given (finite) accuracy ... something that gets infinitely harder as you approach the equilibrium. And valuable drinking time to boot!

[2] These corrections would be the inputs to control the inverted triple pendulum in the example Tom Brown mentioned. In that example, the controller spends most of its time making tiny corrections (analogous to the orange paths in the graphs above), not letting the pendulum follow the laws of physics (analogous to the blue paths).

[3] It becomes numerically unstable in the brute force way that I've implemented the model and the actual solution wasn't exact so I was unable to show the whole path on account of an outbreak of laziness in finding the exact solution and making sure the random path initial conditions weren't biased (as they seem to be ... towards the all-consumption solutions).

### The Keynesian monetarists

There seem to be a lot of closet Keynesian monetarists out there. I noticed that a large fraction of the massive deficit reduction in the U.S. from 2012 to 2013 was due to dividends paid by Fannie Mae and Freddie Mac, and the big question that's come out of it is whether it should count as a negative ∆G. That is to say we've apparently figured out it's relevant and now we're just arguing over the multiplier. And now the monetarists are the ones arguing that its multiplier should be large (in order to show that the Keynesian view is wrong, of course, but still).

Now I'm not really an economist; I just play one on the internet. I'm a physicist. But I have constructed an economic framework that allows you to build some basic monetarist and Keynesian models from information theory (the main purpose of this blog). In the most empirically accurate versions of the Keynesian model, all that really matters in a recession are strongly coordinated movements of government output. The negative impacts of tax increases would be diffused. Effectively the multipliers are large for spending and small for taxes, As a result you get the "paleo-Keynesian" finding that even deficit neutral expansions of government spending are expansionary in a recession. But the framework also allows you to construct a monetarist model (it's not as empirically accurate over the past few decades, though [1]), so that puts me right where ... well, where many modern Keynesians are as they believe in monetary policy when outside a liquidity trap and fiscal policy when in one.

The more traditional analysis of multipliers looks at their effect on people's behavior -- in particular current consumption. For example, government spending on a building a bridge employs someone who might not be otherwise employed (in a recession), financing their consumption which is spent at stores who then don't have to cut back the hours of their employees which finances their consumption, and so on. Integrating this effect results in a multiplier greater than 1 ... a bigger bang for your government spending buck.

Tax cuts have less of an impact in most (Keynesian) analyses. They apply to people already with jobs, and since the problem of a recession (in the Keynesian view) is an outbreak of frugality, they tend to get saved. At least if you're already saving money; tax cuts for people living paycheck to paycheck are more likely to get spent.

Roughly the opposite reactions with the same multipliers should occur for government "austerity" (increasing taxes and cutting spending).

So how do we treat the dividend payout from Fannie and Freddie?

Matt Yglesias viewed it at the time as being wasted -- it could have been better paid out as government spending, tax cuts or a "helicopter drop" of cash. And that's true.

Sumner says Matt said the "GSE dividends were a contractionary “disaster.”", but I think Matt's view is better characterized as a comparison between a positive and a zero multiplier use of the dividends -- between high multiplier spending and zero multiplier deficit reduction (he said thw word disaster, but not the word contractionary):
The only problem is that this gusher of federal revenue is actually an economic disaster. ...
... the profits aren’t letting us spend more, they aren’t letting us tax less, and they aren’t freeing up private investment capital either. They’re doing nothing. It’s as if the money were sitting around as cash in a storage locker somewhere.
Some commenters and even Sumner suggest that somehow the dividends should be treated as contractionary with a multiplier greater than zero.

If we view the dividends as a confiscatory tax on those who would have done something with the money if they had held the stock, the multiplier would be small. It's a progressive tax increase applied to people already "saving" (holding the stock). It is unlikely to have financed current consumption. In that case it would be very slightly contractionary.

It could also be viewed as a tax on people paying their home loans, but unlike income taxes in the U.S. the people paying these taxes are getting something directly (housing) in return. It is not a tax that requires people to cut back their consumption. The contractionary effect would be very small indeed -- approximately zero.

Commenter LAL puts forward the idea that the money is leaving the flow of money around the economy and something like this is probably the best argument that it is contractionary. The effect would come though the "shortage of safe assets" view of a liquidity trap -- the dividends mean that additional US treasury bonds (safe assets) aren't issued. Every treasury bond gets us that much closer to a sufficient stock of safe assets that we exit the liquidity trap so in not issuing bonds we're deeper in the trap than we would be if we had.

However, all of these "it's a tax" views are based on a counterfactual world in which the dividends exist and end up in the hands of the private economy and we're looking at the contractionary effect of the opportunity cost.

My original take in a comment on Sumner's post was that the money could be treated as simply a 20 dollar bill on the sidewalk snatched up by the government. Fannie and Freddie were bankrupt and were bailed out. The money otherwise wouldn't have existed ... not otherwise be financing consumption. In that sense, it almost seems like seigniorage: the money booked by the Treasury when it prints physical currency. Before the currency existed, there was no money. Before the US government took over Fannie and Freddie completely, there was no (actually negative) company value or stream of profits.

As I said I am not an economist, so I'm not sure what the correct treatment should be. I will ask Robert Waldmann, the only Keynesian who'll (potentially) take my questions at this point. From my rudimentary knowledge (and the workings of the information transfer model) it seems that the multiplier should be in the small to zero range.

Overall, there is a strange methodology at work here, though. The monetarist premise seems to be that the Keynesian theory multiplier must be large (m ~ 1) in order for the Keynesian theory to be wrong. That is just odd to me. The evidence is that if the Keynesian theory (K) is correct, the multiplier is small (m ~ 0)

P( m ~ 0 |K) >  P( m ~ 1 |K) ≈ 0

So that the Bayesian view with Keynesian prior is:

P(K | m ~ 0) =  P(m ~ 0 | K) P(K)/P(m ~ 0)

which is greater than zero here. But the monetarist premise contains the factor:

P(m ~ 1 | K) P(K)

where they are trying to show both probabilities are near zero. But P( m ~ 1 |K) is small (approximately zero), so P( m ~ 1 |K) P(K) ≈ 0 even without P(K) ≈ 0.

Basically the result you should get out this analysis is that the multiplier isn't large, not that the Keynesian view is wrong.

The ISLM limit is more accurate today, while the QTM limit was more accurate in the 1970s. At least for the U.S. -- other countries like Russia and China are in the QTM limit, Japan is in the ISLM limit, and Canada is at the transition.

### Forecasts from the new Bank of England blog

I was excited to see new forecasting from the new Bank of England blog (H/T to Simon Wren-Lewis), but unfortunately (for me) the result is completely consistent with the information equilibrium model. Since they agree and future data will not help decide between them, I thought it wasn't worth the effort of digitizing the graph and combining the data properly. Therefore I did a cheesy graphical plot overlaid on the results from here:

I used the second scenario where ELB was set at 0.5%, but it largely doesn't matter which one is used.

### Modus omnia facere

While I was in transit back from New Mexico, Scott Sumner noticed my criticisms of his (and Mark Sadowski's) austerity analysis. This blog being the farthest from the bright center of the econoblogosphere it might take me awhile to get to all the comments resulting from being linked by a real blog, but I will do my best [1]! I appreciate all kinds of criticism. That may seem like some sort of platitude, but I genuinely mean it. Arguing about things generally creates a better understanding -- even if it is just for those watching.

Let me get one thing out of the way. The theory I'm working my way through that Scott (probably sarcastically) refers to as "revolutionary" actually reduces to something that effectively looks like monetarism under certain conditions (here is a discussion of expectations, here is how the theory partially reproduces Sumner's view of interest rates). For an information transfer (IT) index κ = 1/2, the theory is the quantity theory of money (imagine κ as part of a model for velocity in MV = PY). So I agree that the monetarist position is sometimes correct -- and that there exists data out there that confirms the monetarist model (if there wasn't, that would be hard for my model to explain). Even Paul Krugman believes in the monetarist model when countries aren't at the "zero lower bound" (ZLB). So the basic issue here is whether there exist conditions under which monetary policy is ineffective.

My argument against Scott's and Mark Sadowski's analysis was that it failed to properly select data given the conditions and then failed to properly measure effectiveness (on the graph at the original post from Scott has issues with both the selection of points to use and their x-axis and y-axis positions). They failed to treat the monetarist model and the Keynesian model on equal footing.

Scott's defense:
So what’s my defense? Here’s how I look at it. The Keynesians did several studies of the relationship between austerity and growth that were highly flawed, for too many reasons to mention. Confusing real and nominal GDP. Mixing countries with and without an independent central bank. Wrongly assuming correlation implied causality. Mixing countries at the zero bound with countries not at the zero bound. Just a big mess. ... And then the Keynesians did blog posts suggesting that these studies provided some sort of scientific justification for the claim that austerity slows growth.

Basically -- other people do it too. Modus omnia facere. I do agree that there is some pretty bad analysis out there on the internet from a technical standpoint. I used to blog about that (one of my favorite posts was this one about NASA's artist's conceptions).

But then looking at the list Scott provides we see that he is mostly upset the Keynesians didn't use his model. The liquidity trap happens when inflation is low (too low to push real interest rates below the negative natural rate of interest) -- in that case, it doesn't matter if you use RGDP or NGDP. With inflation i ≈ 0ΔRGDP/RGDP ≈ ΔNGDP/NGDP. Mixing countries with and without an independent central bank is also fine in the Keynesian model -- liquidity trap conditions are effectively identical to lacking an independent central bank. In both cases monetary policy isn't going to offset fiscal policy. In a liquidity trap, because it can't; without a independent central bank, because monetary policy isn't looking at your country for indicators (and/or gold discoveries don't care about your fiscal policy).

The old maxim about correlation and causation is the last refuge of scoundrels -- you can't develop any theory without first noticing correlations. You see a correlation and come up with a theory. If your theory reproduces those correlations and other correlations, that's a good model of the way the world works. I think a better way to phrase that maxim is: correlations do not imply their theory of causation. In any case, that complaint covers Scott and Mark's analysis as well.

Scott does make one very good point:
I find it interesting that our critics are outraged that we included some non-zero bound countries, when the Keynesians did as well. For instance, the 18 eurozone countries were certainly not at the zero bound for the vast majority of this period. Their main interest rate fluctuated between 0.75% and 1.50% between early 2009 and 2013.

So Scott is right -- the ECB didn't have zero interest rates, yet Krugman referred to the ECB being at the ZLB or in a liquidity trap. Confusing? Yes. This is exactly the kind of thing that made me want to create my own theory (which in fact clears this up). Interest rates being zero tends to be a good indicator of a liquidity trap, but it is not perfect. It is also important to note that Keynes' original liquidity trap could happen at any interest rate.

The entire econoblogosphere should be much more careful about what is meant by the "zero lower bound" (ZLB) -- I am as guilty of being sloppy here, too. Sometimes it is used to mean interest rates are actually zero. Sometimes it is used to mean the appropriate target nominal interest rate (from e.g. a Taylor rule for nominal rates, or estimate of the real rate of interest after accounting for inflation) is less than zero (i.e. because of the ZLB, you can't get interest rates low enough). I've usually stuck to the latter definition (so does the SF Fed -- see e.g. here). I was under the impression Scott understood that this latter definition is generally what is meant by the ZLB when economists talk about it. Apparently not (and Krugman's blogging seems to be a source of this confusion).

Here is the SF Fed again with its view that the periphery Eurozone countries have a negative interest rate implied by the Taylor rule (the core has a positive rate). This would seem to mean that you should include Spain, Greece, etc but not Germany or France when doing the regressions in Scott's original post to test the Keynesian hypothesis and see if austerity is contractionary.

So if interest rates are above zero, the "ZLB" can still be a problem. But what about being at zero nominal interest rates? That surely indicates a liquidity trap, right?

Was Singapore at the ZLB from 2009 to 2014? Looks like it from the interest rate:

Of course, there could of course be lots of effects here -- e.g. possible importation of the US interest rate from holding US currency dollar denominated debt. But if we look at unemployment and inflation, it appears Singapore had no problem getting its real interest rate to go negative -- almost -6% -- likely hitting its Taylor Rule (I admit I'm too lazy to check right now and see  [1]):

Israel did so well with this that it never really took part in the global recession. It had almost zero nominal rates briefly, but no liquidity trap. I also show here that Iceland seems to have had no problem getting its real interest rate to go strongly negative (it never had zero nominal rates, though).

The ZLB language is problematic and we can probably fault Paul Krugman for popularizing it, especially when he says "at the zero lower bound". While that language is true for the US, it obviously leads to misinterpretations (even by trained economists like Scott). The liquidity trap language is better -- it implies an entire model, but tends to be too technical. Brad DeLong's "shortage of safe assets" version is good, but also a bit technical. This lowly blog isn't going to change the language by itself. I could suggest a minor tweak from "at the ZLB" to "because of the ZLB".

The information transfer model has a good answer -- we could refer to high IT index ("liquidity trap") or low IT index ("monetarist") economies [2].

Scott might not remember, but we had this same argument just over a year ago. I made the same points about the ZLB. The main point then as now is that models matter -- you have to treat the Keynesian model correctly in order to test it. You also have to have a model of how fiscal and monetary pieces come together in order for your data to have a context.

I'm not personally defending the Keynesian view because I think it is the correct model. I think it was misunderstood by Scott in such a way that led to an unfair treatment. I do have some personal stake here though -- the information transfer framework view overlaps with the Keynesian view under the basic conditions that Keynesians refer to as a liquidity trap. I actually came up with a pretty good case that Abenomics was successful as a result of its Keynesian component. It's a model-dependent result, sure. But its a model that lets the data select either a monetarist model (IT index κ ~ 0.5, where monetary offset happens) or a Keynesian model (IT index κ ~ 1.0 where the IS-LM model is a good approximation). The data say you should select the Keynesian one.

And that is my main point in my strong criticism of Scott and Mark's analysis. They're not putting the Keynesian model and monetarist model on equal footing (and sure omnia facere -- everyone does it) and letting the data decide. I mention in the post Scott saw the ways the analysis could be fixed to not give a leg up to the monetarist version. And even Paul Krugman believe there are cases where monetarist economics are the better model (where inflation and interest rates are "high"). You just have to be fair. And modus omnia facere isn't a solution.

### This analysis is so bad

There are so many issues with the presentation in Sumner's post that it's hard to know where to begin.

I've already gone through the basic logic that the set of countries that should show austerity has an impact in the Keynesian case are those at the ZLB [1] -- call this set ZLB. The countries that should show monetary offset are those with independent central banks -- call this set ICB.

Sumner effectively tests the Keynesian austerity on the set ICB, and ICB ≠ ZLB. Now he could correct this and test austerity on ICB ∩ ZLB (the intersection -- the countries in the middle of the Venn diagram with circles labeled ICB and ZLB), but there are only a few countries in that set (basically only the Eurozone, the US and Japan are in this situation). And there weren't enough points to be conclusive anyway.

I'd like to summarize the many, many issues:

Issue 1: Data manipulation. Throwing out some of the relevant data to the Keynesian hypothesis and keeping some data irrelevant to the Keynesian hypothesis. This will not test the Keynesian hypothesis. Mentioned in previous blog posts. The way to fix this is to include the correct sets of points (ICB and ZLB) and test each hypothesis separately.

Issue 2: Dependent variable bad. Dependent variable includes a large irrelevant signal -- high trend growth countries will appear at higher y-values for reasons that have nothing to do with austerity during a recession. The ∆NGDP (or ∆RGDP) has two components:

∆NGDP =  ∆NGDPtrend + Austerity + Recession

For Singapore, South Korea and Israel ∆NGDPtrend compounded over 5 years will lead to a much larger value: 28% rise over 5 years for 5% growth in Israel and a 5% rise over 5 years for 1% growth in Japan. Even if these two countries engaged in the same amount of austerity (as they apparently did on the graph) the ∆NGDPtrend  would put Japan at the bottom and Israel at the top. So two countries -- even with the same amount of austerity -- appear at two different places on the y-axis for reasons that have nothing to do with austerity (trend growth). You could correct for this by subtracting trend growth.

Issue 3: Independent variable bad. At least Israel didn't really have a recession (I am too lazy to look up the other countries, but Israel's NGDP growth barely registers the global recession; see Evan Soltas). Now Israel wasn't in a liquidity trap, so monetary offset works according to both models. Nearly half of Iceland's so-called austerity happens after the country exits the recession and real interest rates rise above zero. So the amount of austerity these countries engaged in listed in the data is suspect. The only way to fix this is to go get the data oneself.

Issue 4: Inconclusive result treated as conclusive. The given data is actually inconclusive (R² is roughly zero, from the comments on the post -- H/T Tom Brown -- the p-value is greater than 0.9). After throwing out the Eurozone countries (or more accurately summing them together, giving them a weight of ~ 0.05), there is insufficient data to show anything at all. Yet Sumner decides that it shows the Keynesian picture is wrong and/or the results are consistent with monetarism. What he should have said was nothing. Sumner could fix this by deleting the post or posting  a retraction.

Issue 5: Lack of counterfactuals. You need a model to understand the counterfactual situation in order to understand what austerity is and what growth is in the cases with and without austerity. Market monetarism cannot produce a counterfactual at all because there is no way of knowing how the market would have behaved with and without austerity. Even with prediction markets you can't know what people would have predicted given different a situation. Because of the dependence on expectations (which we only see because of existing markets according to the market monetarist model), we'd have to read human's counterfactual minds somehow. Markets (purportedly) read their real world minds, but how do you read the counterfactual state of a human mind? There is actually no way to fix this.

So both axes, the data points, the method and the fit are completely wrong. Did I miss anything? This is just garbage analysis. Either Sumner and Sadowski don't know what they are doing or are deliberately trying to mislead their audience. I generally go with ignorance rather than conspiracy since that's nearly always more likely.

My question is: how did Sumner and Sadowski end up so ignorant of the basics of hypothesis testing and "experimental" set-up?
• Maintain consistent treatment of your data. These are issues 1 and 3. Make sure the data you use to test a hypothesis actually satisfies the conditions of the hypothesis. Don't throw out data that tests one hypothesis and keep data that tests another.
• Make sure your data tests your hypothesis. These are issues 2, 4 and 5. At best, Sumner came up with an inconclusive result about whether austerity turns your country into a low trend growth country or not. That should be inconclusive. No one ever said that -- Keynesians think austerity affects growth while it is in place -- it doesn't permanently impact the trend; monetarists think there is monetary offset so austerity has no impact -- it definitely shouldn't turn your country into a low growth country or a high growth country.

I'm just baffled.

This blog being the farthest from the bright center of the econoblogosphere it might take me awhile to get to all the comments resulting from being linked by a real blog, but I will do my best (accounting for the fact that I have just returned from a two week work trip, so spending some time with my wife on a rather beautiful day in Seattle is a bit higher priority). In the meantime, I responded to one "comment" i.e. Sumner's counter-criticism here. Feel free to hit that post up with criticism as well. Maybe it answers some of your comments below.

### Still angry about Sumner's analytical garbage

Even after writing it in pedantic logical symbols, I'm still upset by the analytical garbage that Sumner is foisting on the world. But I think you can see where Sumner does his slight of hand if you realize he means two different things by "independent central bank". One is "independent central bank" the other is "monetary policy is effective". In Sumner's monetarist view, these two statements are identical. An independent central bank has effective monetary policy. In the Keynesian view, they are not. A central bank can be independent, but the zero lower bound means monetary policy is ineffective.

Here's Sumner's characterizations in terms of monetary policy effectiveness:
1. Keynesian: Fiscal austerity is contractionary at the zero bound regardless of whether [monetary policy is effective].
2. Market monetarist: Fiscal austerity is contractionary if you lack [effective monetary policy]. Fiscal austerity would not be expected to have much effect if you have [effective monetary policy], due to monetary offset.
Note that the monetarist view is the only one that continues to makes sense with this replacement. That's because "zero lower bound" means "monetary policy is not effective" in the Keynesian view:
1. Keynesian: Fiscal austerity is contractionary [when monetary policy is ineffective] regardless of whether [monetary policy is effective].
Which means we can actually shorten this:
1. Keynesian: Fiscal austerity is contractionary [when monetary policy is not effective].
2. Market monetarist: Fiscal austerity is contractionary if you lack [effective monetary policy]. Fiscal austerity would not be expected to have much effect if you have [effective monetary policy], due to monetary offset.
Then there is fact that the modern Keynesian view actually believes in monetary offset when you're not at the zero lower bound ... that is: "away from the zero lower bound" and "monetary policy is effective" mean the same thing. So let's add that piece on ...
1. Keynesian: Fiscal austerity is contractionary [when monetary policy is not effective]. [Fiscal austerity isn't contractionary when monetary policy is effective.]
2. Market monetarist: Fiscal austerity is contractionary if you lack [effective monetary policy]. Fiscal austerity would not be expected to have much effect if you have [effective monetary policy], due to monetary offset.
These two statements effectively say the same thing! So how do Sumner and Sadowski view them as different? Because they don't believe you can make the replacement:

"zero lower bound" = "monetary policy is not effective"

But that's the entire liquidity trap model!

That's why they can keep in countries that aren't at the ZLB in the final graph -- zero lower bound has nothing to do with monetary policy effectiveness.

That's also happens to be the reason they think they can throw out the countries without independent central banks! They think they can take the "regardless" out of the Keynesian formulation and say that it must be true if the central bank is independent. But then they believe that monetary policy is effective if the central bank is independent. So they've constructed a contradiction:
1. Keynesian: Fiscal austerity is contractionary [when monetary policy is ineffective]  [if][monetary policy is effective].
It's all because Sumner and Sadowski believe:

"zero lower bound" = "monetary policy is not effective" is FALSE
"independent central bank" = "monetary policy is effective" is TRUE

That is to say, they assume the market monetarist model! In the Keynesian model:

"zero lower bound" = "monetary policy is not effective" is TRUE
"independent central bank" = "monetary policy is effective" is ambiguous

In order to make this true or false, you need to add a bit about the ZLB.

"independent central bank" and "ZLB" = "monetary policy is effective" is FALSE
"independent central bank" and not "ZLB" = "monetary policy is effective" is TRUE

But then market monetarists don't think the ZLB is important, so they don't see the problem with leaving it off!

And round and round we go ...

The only way to make sense of this is that Sumner and Sadowski don't understand the liquidity trap model. Krugman understands the monetarist model -- it's the one he uses when you're away from the ZLB!

### Fiscal austerity logic fail

I'm still sufficiently angry about the total analytical garbage that is this post by Scott Sumner that I want to write it as pedantic logic:
Proposition: Fiscal austerity is contractionary at the zero bound regardless of whether you have an independent central bank.
Let's get some symbols in here.

A(X) = ∀x ∈ X, x has engaged in fiscal austerity
I(X) = ∀x ∈ X, x has an independent central bank
Z(X) = ∀x ∈ X, x is at the zero lower bound
C(X) = ∀x ∈ X, x has experienced economic contraction

So Sumner's Keynesian view is:

Proposition
1. A ∧I  ∧ Z → C
2. A ∧¬I ∧ Z → C

He wants to set out to disprove this pair of statements (i.e. show the proposition is false). One thing he does is throw out all of the countries without independent central bank:

X = {x | I(x)}

That basically assumes that ¬I = F₀ so we have

A ∧¬I ∧ Z → C
A ∧ F₀ ∧ Z → C
F₀→ C
T₀

So now statement 2 is a tautology. Remember, Sumner wanted to prove statement the proposition was false! It gets better. Statement 1 becomes:

A ∧ I ∧ Z → C
A ∧ T₀ ∧ Z → C
A ∧ Z → C

But note that in the data we have some countries not at the zero lower bound, i.e.

{x | ¬Z(x)} ⊆ X

Therefore, Z = F₀ so statement 1 becomes:

F₀ → C
T₀

So statement 1 is now a tautology on the set X and Sumner's Keynesian view is:

Both statements Sumner set out to show were false are now tautologically true on the data set he selected. Either Sumner is a Keynesian now, he's not convinced by his own logic, or he wasn't using logic.

I'm going with the last one.

There's also the monetarist part:

This means that for all countries exhibiting austerity, there should be no contractionary economic effect. That is (H/T to Tom Brown below for some corrections in bold, I said it in words but got sloppy with the symbols):

Which means that to show monetarism is false, all you need to show is there is one point in the data set that engaged in austerity and experienced contraction, i.e.

for statement 2.

∴ T₀ ∧ F₀ (statements 1 and 2)

So Sumner not only proved Keynesianism is tautologically true on the set of points he shows (X), but that market monetarism is tautologically false. I guess it is falsifiable!

Sumner's framing of the problem actually backs him into this corner. His assumption that all the data points have independent central banks means that any country engaging in austerity can't experience contraction. It only takes one case! You can weasel your way out through the "would not be expected" qualifier. However, that basically makes statement 2 useless (austerity with an independent central bank may or may not be contractionary) and then you're left with statement 1: fiscal austerity is contractionary if you don't have an independent central bank. Which is exactly the Keynesian view! You'd get no argument from Krugman about that!

Maybe Sumner can throw the EU out of the data set.

### Scott Sumner fails to read third sentence of his own blog post

I just don't get this.

The third sentence (or actually part of the second sentence) of Scott Sumner's post is:
Keynesian: Fiscal austerity is contractionary at the zero bound regardless of whether you have an independent central bank.
Note: "at the zero bound" and "regardless of  ... independent central bank". Sumner recognizes the Keynesian model ...

Then he says that this graph shows fiscal contraction has no effect in countries (some at the ZLB, some not ... who cares!) with exclusively independent central banks (forget the regardless above, that didn't matter) after throwing out the countries without independent central banks:

What???!!!

Basically Scott Sumner undid his sentence:

Keynesian: Fiscal austerity is contractionary at the zero bound regardless of whether you have an independent central bank.

You could even take out the "austerity" in that sentence as we see in the first point below. This is not what Keynesian's say at all. This is the same garbage analysis I've seen before from Sadowski and Sumner:

1. Iceland is a garbage data point. It was never at the ZLB (at 6% back in 2014, today it's at 5.75%) and the fiscal consolidation treated as austerity is simply disingenuous (it happens after the finance minister declared victory over the recession!). It's just intellectual malpractice of the worst kind. You can go into the gory details here.

2. Why eliminate countries without independent monetary policy? Austerity at the ZLB doesn't care if you control your monetary policy or not. That assumes the market monetarist model in order to prove the market monetarist model. Those points should not be removed. Note Scott's sentence! It is contractionary at the ZLB regardless of whether you have an independent central bank!

As I say here:
Sumner does cite approvingly of a purported "takedown" of Krugman's austerity graph, but that "takedown" assumes the market monetarist model in order to throw out data (basically, all the liquidity trap countries) that make up the bulk of the correlation.
Let's just throw out all the bulk of the liquidity trap countries engaging in austerity! Lo and behold, what's left over says austerity isn't contractionary.

3. You can't include countries that aren't at the ZLB in order to say something about austerity at the ZLB. South Korea (2% in 2014, 1.5% today), Australia (it was at 2.5% in 2014, 2% today), and New Zealand (3.5% back in 2014, 3.25% today) weren't at the ZLB in 2014. So not only have we thrown out all the liquidity trap countries, but we get to add in a bunch that aren't in a liquidity trap! Sumner does recognize the zero lower bound -- remember his sentence quoted at the top of this post. But somehow it only selectively applies to data that he wants to include.

Overall, this is Sumner's blog post where we replace "austerity isn't contractionary at the ZLB" with "all swans are black"
All swans are black. So let's throw all the white swans out of the data set and put in a bunch of black ducks. Look: all birds are black!
Really???!!!

I used to think Sumner was the best advocate of the monetarist position. I mean he even pulled Matthew Yglesias over to the dark side. But this is really disappointing. You can't assume your model in order to include or leave out data points that favor or disfavor your model. You just can't do that. It's wrong.

Does this really pass for economic research? It makes me sad.

No wonder there hasn't been any uptake of the information transfer model. Economists don't know what good research looks like.
